Easiest thing is to call 311 asking for zoning officer in your area to answer all your questions. For some R1 shed should be 60cm away from property line and certain distance from your main building.

My back neighbour is building a shed just next the fence. So far, we have a very good relationship; just do not know how to deal with this issue (means solve the problem and still have a good relationship).

Why does your neighbour's shed bother you that much? Worry about the delay of the fence?

just tell your neighbour that you are aware that there's a setback requirement from the zoning bylaw. you won't report it to the city but if city inspector discover that, the inspector may ask your neighbor to relocate the shed.
